In this paper, we empirically analyze the effects of agency costs and information asymmetry on cash flow sensitivity of investment in firms listed on Korea Exchange. Sample firms are classified into chaebol and non-chaebol firms, and also non-chaebol firms are classified into the financially constrained and unconstrained firms, on the basis of financial constraints. Agency problems are judged by managerial ownership, and financial constraints are judged by dividend policy, capital market accessibility and credit rating scores according to the method of Faulkender and Smith (2007) and Aivazian et al.(2006).
The cash flow sensitivity of investment are weaker for chaebol firms as compared to non-chaebol firms. The weak cash flow sensitivity of investment for chaebol firms implies that there is an internal capital market(Shin and Park, 1999).
The cash flow has a significant and positive effect on investment expenditure, implying that investment is significantly cash flow-sensitive. The cash flow sensitivity of investment is firstly driven by Jensen's(1986) overinvestment risks. Moreover, agency costs and information asymmetry have significant effects on the cash flow sensitivity of investment, respectively. The managerial ownership as a agency variable has S-shaped effects on the cash flow sensitivity of investment. That is, at lower levels of managerial ownership, cash flow sensitivity of investment is likely to decrease with increasing managerial ownership, and at moderate levels of managerial ownership, cash flow sensitivity of investment is likely to increase with increasing managerial ownership, but at higher levels of managerial ownership, cash flow sensitivity of investment is likely to decrease with increasing managerial ownership. The financial constraints have significant and positive effects on the cash flow sensitivity of investment. Firms that increase dividends or keep them at the same level or firms that repurchase their stocks are classified as non-financially constrained firms, whereas market inaccessible firms or lower credit ratings score firms are more likely to face financial constraints.
In conclusion, because chaebol firms have internal capital market, the cash flow sensitivity of investment are weaker as compared to non-chaebol firms. However, agency costs, information asymmetry and financial constraints have significant effects on the cash flow sensitivity of investment, respectively. Therefore, from a investment policy perspective, it seems essential to decrease the cash flow sensitivity of investment by introducing the pay-for-performance schemes to align the interests of managers and shareholders.
